You run a screener, sort sector and thematic funds from highest to lowest 1-year or 3-year returns, and find out the current top funds with the highest returns. Simple right?<\/p>\n\n\n\n<p>But here is where things get a little counter-intuitive.&nbsp;<\/p>\n\n\n\n<p>For the last 29+ years, we evaluated the historical rolling return trend (1Y and 3Y) of popular sectors and themes vs broader index Nifty 500 TRI. Thus, timing the entry and exit based on evaluation of the cycle is critical.&nbsp;<\/span><\/strong><\/h4>\n\n\n\n<h3><strong><span style=\"color:#0b5394\" class=\"has-inline-color\">CHALLENGE 2 &#8211; TIMING IS DIFFICULT<\/span><\/strong><\/h3>\n\n\n\n<p>To enter and exit a particular sector\/theme at the right time and significantly outperform the broader benchmark (Nifty 500 TRI) you need to get three things right<\/p>\n\n\n\n<ol><li><strong>Valuation cycle<\/strong> &#8211; you should be able to enter close to the bottom of the valuation cycle (cheap or reasonable valuation) and exit close to the top of the valuation cycle (very expensive valuations).&nbsp;<\/li><\/ol>\n\n\n\n<ol start=\"2\"><li><strong>Earnings cycle<\/strong> &#8211; you should be able to enter the sector or theme when it is at the bottom\/early stages of the earnings cycle and exit at the late stages of the earnings cycle.&nbsp;<\/li><\/ol>\n\n\n\n<ol start=\"3\"><li><strong>Right Fund to Invest<\/strong> &#8211; you should be able to identify a fund which can fully capture the underlying sector\/theme and does not dilute the strategy over time.<\/li><\/ol>\n\n\n\n<p>Getting all these <strong>3 conditions consistently right over the long term <\/strong>is <strong>DIFFICULT.&nbsp;<\/strong><\/p>\n\n\n\n<h4><strong><span style=\"color:#bf9000\" class=\"has-inline-color\">Takeaway &#8211; In India and Globally, there is no evidence of any fund or fund manager successfully pulling off the sector rotation strategy over long periods of time.<\/span><\/strong><\/h4>\n\n\n\n<h3><strong><span style=\"color:#0b5394\" class=\"has-inline-color\">CHALLENGE 3 &#8211; COST OF MISTIMING IS VERY HIGH<\/span><\/strong><\/h3>\n\n\n\n<p>Sector and themes have sometimes gone through long stretches of underperformance when compared to other diversified indices. The degree of underperformance as seen from the table can be extremely sharp and swift erasing several years of gains.\u00a0<\/p>\n\n\n\n<p>To understand this better, we have calculated the maximum underperformance of sectors and themes over a 1, 3 and 5-year rolling basis.&nbsp;<\/p>\n\n\n\n<div class=\"wp-block-image\"><figure class=\"aligncenter size-large\"><a href=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2024\/08\/Picture-6-1.jpg\"><img loading=\"lazy\" width=\"1024\" height=\"491\" src=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2024\/08\/Picture-6-1-1024x491.jpg\" alt=\"\" class=\"wp-image-30362\" srcset=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2024\/08\/Picture-6-1-1024x491.jpg 1024w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2024\/08\/Picture-6-1-300x144.jpg 300w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2024\/08\/Picture-6-1-768x369.jpg 768w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2024\/08\/Picture-6-1.jpg 1323w\" sizes=\"(max-width: 1024px) 100vw, 1024px\" \/><\/a><\/figure><\/div>\n\n\n\n<p>As you can see from the above sectors and themes,<\/p>\n\n\n\n<ul><li>On a 1 year basis &#8211; 14 out of 19 have maximum underperformance &gt;40% &#8211; highest underperformance was 139%&nbsp;<\/li><li>On a 3 year basis &#8211; 15 out of 19 have maximum underperformance &gt;50% &#8211; highest underperformance was 180%<\/li><li>On a 5 year basis &#8211; 11 out of 19 have maximum underperformance &gt;100% &#8211; highest underperformance was 551%&nbsp;<\/li><\/ul>\n\n\n\n<p>Sector and Thematic funds are considered risky as the<strong> degree of underperformance vs Nifty 500 TRI<\/strong> is <strong>drastic<\/strong> if you get the timing wrong.<\/p>\n\n\n\n<p><strong>Why does this happen?&nbsp;<\/strong><\/p>\n\n\n\n<p>Majority of the sectors and themes have<strong> 2\/3rd <\/strong>of their portfolio <strong>concentrated<\/strong> in <strong>5-10 stocks.<\/strong><\/p>\n\n\n\n<div class=\"wp-block-image\"><figure class=\"aligncenter size-large is-resized\"><a href=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2024\/08\/Picture-7.jpg\"><img loading=\"lazy\" src=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2024\/08\/Picture-7.jpg\" alt=\"\" class=\"wp-image-30405\" width=\"452\" height=\"435\" srcset=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2024\/08\/Picture-7.jpg 603w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2024\/08\/Picture-7-300x289.jpg 300w\" sizes=\"(max-width: 452px) 100vw, 452px\" \/><\/a><\/figure><\/div>\n\n\n\n<p>Thus the degree of underperformance if you get the timing wrong can be very high as there <strong>two levels of concentration risk<\/strong><\/p>\n\n\n\n<ol><li>Unlike diversified funds, which invest across sectors, you are concentrated in only that specific sector\/theme<\/li><li>Even within that specific sector\/theme, the portfolio is concentrated in just 5 to 10 stocks<\/li><\/ol>\n\n\n\n<h4><strong><span style=\"color:#bf9000\" class=\"has-inline-color\">Takeaway &#8211; If you get the timing wrong, the degree of underperformance can be significant!<\/span><\/strong><\/h4>\n\n\n\n<h3><strong><span style=\"color:#0b5394\" class=\"has-inline-color\">CHALLENGE 4 &#8211; underperformed the broader market even over a 7 year and 10 year time frame.<\/strong> These are very long stretches of underperformance and in most cases the underperformance has been significant.&nbsp;&nbsp;<\/p>\n\n\n\n<h4><strong><span style=\"color:#bf9000\" class=\"has-inline-color\">Takeaway &#8211; Extending the time frame (buy and hold) cannot fix wrong timing, as sometimes sectors and themes have underperformed for long periods (7-10 years).&nbsp;<\/span><\/strong><\/h4>\n\n\n\n<h3><strong><span style=\"color:#0b5394\" class=\"has-inline-color\">CHALLENGE 5 &#8211; EVEN IF YOU GET EVERYTHING RIGHT, YOU ARE LIKELY TO BE UNDER-ALLOCATED<\/span><\/strong><\/h3>\n\n\n\n<p>Most investors, after doing all the hard work, end up having <strong>very small exposures (&lt;5%)<\/strong> to <strong>sector\/thematic funds<\/strong> which <strong>doesn\u2019t make much difference <\/strong>to<strong> overall portfolio performance<\/strong>.<\/p>\n\n\n\n<p>So even if you get the<strong> 1) sector\/theme, 2) timing and 3) fund selection right <\/strong>over the<strong> long run<\/strong>, you will need to have a <strong>reasonably meaningful exposure<\/strong> to<strong> move the needle <\/strong>with respect to your <strong>overall returns<\/strong>!<\/p>\n\n\n\n<h4><strong><span style=\"color:#bf9000\" class=\"has-inline-color\">Takeaway &#8211; You will need to have a meaningful portfolio exposure to make a difference to your overall returns.&nbsp;<\/span><\/strong><\/h4>\n\n\n\n<h3><strong><span style=\"color:#0b5394\" class=\"has-inline-color\">What should you do?<\/span><\/strong><\/h3>\n\n\n\n<ol><li>Given the 5 challenges,<\/li><\/ol>\n\n\n\n<ul><li><strong>Challenge 1<\/strong> &#8211; Performance is Cyclical&nbsp;<\/li><li><strong>Challenge 2<\/strong> &#8211; Timing is Difficult<\/li><li><strong>Challenge 3<\/strong> &#8211; Cost of Mistiming is Very High<\/li><li><strong>Challenge 4<\/strong> &#8211; Unlike diversified funds, \u2018Buy and Hold\u2019 approach may not work<strong>&nbsp;<\/strong><\/li><li><strong>Challenge 5<\/strong> &#8211; Even if you get everything right, you are likely to be under-allocated<\/li><\/ul>\n\n\n\n<p>Most investors are <strong>better off investing<\/strong> in <strong>diversified equity funds<\/strong> where <strong>patience <\/strong>and a<strong> long time horizon act<\/strong> as an<strong> advantage removing <\/strong>the<strong> necessity <\/strong>to<strong> time.<\/strong><\/p>\n\n\n\n<div style=\"height:20px\" aria-hidden=\"true\" class=\"wp-block-spacer\"><\/div>\n\n\n\n<ol start=\"2\"><li>For <strong>experienced investors <\/strong>with a<strong> high risk appetite<\/strong>, wanting to <strong>explore sector and thematic investing<\/strong> we would suggest <strong>starting small <\/strong>with a<strong> limited exposure (&lt;20%)<\/strong> and increasing it over time as you gain experience and expertise. You can follow the<strong> <span style=\"color:#6aa84f\" class=\"has-inline-color\">3U &amp; 3O framework to enter and exit the right sectors and theme at the right time<\/span><\/strong><\/li><\/ol>\n\n\n\n<p class=\"has-text-align-left\" style=\"font-size:18px\">     <strong><span style=\"color:#6aa84f\" class=\"has-inline-color\">3U &#8211; To Enter the right
