And for the two years <strong>between May-2020 and Apr-2022<\/strong>, the <strong>repo rate<\/strong> was at a <strong>pandemic-led all-time low <\/strong>of<strong> 4%.<\/strong><\/p>\n\n\n\n<p>This low interest rate environment <strong>resulted<\/strong> in <strong>lower yields <\/strong>across<strong> bonds<\/strong> as well as<strong> fixed deposits<\/strong>.<\/p>\n\n\n\n<div class=\"wp-block-image\"><figure class=\"aligncenter size-large\"><a href=\"https:\/\/fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-2.png\"><img loading=\"lazy\" width=\"1024\" height=\"532\" src=\"https:\/\/fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-2-1024x532.png\" alt=\"\" class=\"wp-image-27487\" srcset=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-2-1024x532.png 1024w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-2-300x156.png 300w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-2-768x399.png 768w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-2.png 1204w\" sizes=\"(max-width: 1024px) 100vw, 1024px\" \/><\/a><\/figure><\/div>\n\n\n\n<p>However, things have <strong>changed drastically<\/strong> in the <strong>last 18 months.<\/strong><\/p>\n\n\n\n<p><strong>RBI has increased the repo rate from 4% to 6.5% in order to curtail high inflation. This has led to bond yields rising across the board.<\/strong><\/p>\n\n\n\n<p>The rise in yields, while positive for future returns, led to a temporary near term fall in bond prices (refer to our earlier blog <a href=\"https:\/\/fundsindia.com\/blog\/mf-research\/a-primer-on-making-sense-of-debt-fund-returns\/20668\" target=\"_blank\" rel=\"noreferrer noopener\">here<\/a> to understand why this happens). This further dampened the past returns of debt funds.<\/p>\n\n\n\n<h3><strong><span style=\"color:#38761d\" class=\"has-inline-color\">What about future returns?<\/span><\/strong><\/h3>\n\n\n\n<p>As said earlier, bond yields have increased significantly in the recent past.&nbsp;<\/p>\n\n\n\n<p>To give you some context, between Jan and Nov 2022, the 10-Year bond yields have increased 1.0% and the 1Y bond yields have increased 2.6%.<\/p>\n\n\n\n<p><strong>Though the yields have marginally declined in the last few months, the 3-5 year bond yields (GSec\/AAA) still remain attractive (at around 6.9%).<\/strong><\/p>\n\n\n\n<div class=\"wp-block-image\"><figure class=\"aligncenter size-large\"><a href=\"https:\/\/fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-11.png\"><img loading=\"lazy\" width=\"1024\" height=\"531\" src=\"https:\/\/fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-11-1024x531.png\" alt=\"\" class=\"wp-image-27567\" srcset=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-11-1024x531.png 1024w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-11-300x156.png 300w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-11-768x398.png 768w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-11.png 1061w\" sizes=\"(max-width: 1024px) 100vw, 1024px\" \/><\/a><\/figure><\/div>\n\n\n\n<p>Given the easing inflation scenario in India &amp; US and concerns over global slowdown, yields are unlikely to rise substantially from hereon.<\/p>\n\n\n\n<p><strong>We expect the Indian bond yields to stabilise at the current levels and eventually come down over time.<\/strong>&nbsp;<\/p>\n\n\n\n<p><strong>Any <\/strong><strong>further fall in yields could result in bond prices going up<\/strong> leading to<strong> extra returns<\/strong> from your debt fund portfolio (over and above existing yields).<\/p>\n\n\n\n<p>Simply put, <strong>future returns from debt funds are likely to be higher than past returns.<\/strong><\/p>\n\n\n\n<h3><strong><span style=\"color:#38761d\" class=\"has-inline-color\">But given the recent change in taxation, are debt funds still attractive over FDs?<\/span><\/strong><\/h3>\n\n\n\n<p>Before we get into this topic, here is some quick background on the taxation change.<\/p>\n\n\n\n<p><strong>Capital gains from new investments in Debt Funds are now taxed as per your individual slab rates <\/strong>irrespective of the holding period. Previously, Debt Funds had a taxation advantage over FDs (gains from debt funds held for 3+ years were taxed at 20% post indexation).<\/p>\n\n\n\n<p>This change has put the taxation of Debt Funds at par with FDs. Therefore, the choice between Debt funds and FDs going forward will primarily be made on merit of the product vs the taxation rate differential.&nbsp;<\/p>\n\n\n\n<p>Now, let&#8217;s compare Debt Funds to Fixed Deposits and see which one fares better.<\/p>\n\n\n\n<h4><strong><span style=\"color:#0059ff\" class=\"has-inline-color\">Diversification<\/span><\/strong><\/h4>\n\n\n\n<p><strong>FD:<\/strong> When you invest in a fixed deposit, you are essentially lending money to a <strong>single borrower i.e. your bank<\/strong>.<\/p>\n\n\n\n<p><strong>Debt Funds:<\/strong> When you invest in a debt fund, your money is split and <strong>loaned to multiple borrowers<\/strong>. Eg: Central &amp; State Governments, PSUs, Banks and Corporates. This leads to much better diversification.<\/p>\n\n\n\n<p><strong><em><span style=\"color:#666666\" class=\"has-inline-color\">Advantage:<\/span> <span style=\"color:#bf9000\" class=\"has-inline-color\">Debt Funds<\/span><\/em><\/strong><\/p>\n\n\n\n<h4><strong><span style=\"color:#0059ff\" class=\"has-inline-color\">Flexibility of Withdrawal<\/span><\/strong><\/h4>\n\n\n\n<p><strong>FD:<\/strong> A <strong>premature withdrawal penalty<\/strong> is generally charged if you want to exit your investments early. It is also not possible to systematically withdraw money from your FDs.<\/p>\n\n\n\n<p><strong>Debt Funds:<\/strong> In most debt funds, the <strong>money can be withdrawn anytime without any exit penalty<\/strong>. Further, you have the <strong>option to automate your money withdrawals every month<\/strong> by setting up an <strong>SWP<\/strong> (Systematic Withdrawal Plan).<\/p>\n\n\n\n<p><strong><em><span style=\"color:#666666\" class=\"has-inline-color\">Advantage:<\/span> <span style=\"color:#bf9000\" class=\"has-inline-color\">Debt Funds<\/span><\/em><\/strong><\/p>\n\n\n\n<h4><strong><span style=\"color:#0059ff\" class=\"has-inline-color\">Scope for Compounding<\/span><\/strong><\/h4>\n\n\n\n<p><strong>FD:<\/strong> FD returns are <strong>taxed EVERY financial year. <\/strong>This is <strong>regardless of whether you choose to receive interest every year or on maturity<\/strong>.<\/p>\n\n\n\n<p>For example, let&#8217;s say you invest Rs 10 lakhs in a 5-year FD at 6% interest. Here you will have to pay at least Rs 18,000 in tax (assuming 30% slab) every year.<\/p>\n\n\n\n<p>Plus, the regular interest payouts and TDS deduction in FDs also affect compounding.<\/p>\n\n\n\n<p><strong>Debt Funds:<\/strong> Unlike FDs, debt fund gains are <strong>taxed only when you redeem. <\/strong>This allows better compounding of returns over the long term.<\/p>\n\n\n\n<div class=\"wp-block-image\"><figure class=\"aligncenter size-large\"><a href=\"https:\/\/fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-3.png\"><img loading=\"lazy\" width=\"1024\" height=\"279\" src=\"https:\/\/fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-3-1024x279.png\" alt=\"\" class=\"wp-image-27490\" srcset=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-3-1024x279.png 1024w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-3-300x82.png 300w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-3-768x209.png 768w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-3.png 1146w\" sizes=\"(max-width: 1024px) 100vw, 1024px\" \/><\/a><\/figure><\/div>\n\n\n\n<p>In debt funds, you also have the option to <strong>plan your redemptions in such a way that your tax outlay is reduced<\/strong>. You can lower the tax amount to as much as zero if you use debt funds for post-retirement goals (similar to EPF).<\/p>\n\n\n\n<p>All these result in better compounding outcomes in case of debt funds.<\/p>\n\n\n\n<p><strong><em><span style=\"color:#666666\" class=\"has-inline-color\">Advantage:<\/span> <span style=\"color:#bf9000\" class=\"has-inline-color\">Debt Funds<\/span><\/em><\/strong><\/p>\n\n\n\n<h4><strong><span style=\"color:#0059ff\" class=\"has-inline-color\">Safety<\/span><\/strong><\/h4>\n\n\n\n<p><strong>FD:<\/strong> In fixed deposits, the <strong>credit risk <\/strong>(read as the chance of not getting your money back)<strong> generally tends to be low<\/strong> especially for large banks. Moreover, the overall bank deposits up to Rs 5 lakhs are insured &#8211; which adds to comfort.<\/p>\n\n\n\n<p><strong>Debt Funds:<\/strong> Here the <strong>credit risk<\/strong> varies from <strong>low to high<\/strong>.<strong> <\/strong>But this risk can be minimised to a large extent by choosing debt funds with high credit quality.<\/p>\n\n\n\n<p><strong><em><span style=\"color:#666666\" class=\"has-inline-color\">Advantage:<\/span> <span style=\"color:#bf9000\" class=\"has-inline-color\">Fixed Deposits<\/span><\/em><\/strong><\/p>\n\n\n\n<h4><strong><span style=\"color:#0059ff\" class=\"has-inline-color\">Return Predictability<\/span><\/strong><\/h4>\n\n\n\n<p><strong>FD:<\/strong> The returns are <strong>predictable<\/strong> and can be known at the time of investment. There are no fluctuations in your returns unless the bank faces some issues.<\/p>\n\n\n\n<p><strong>Debt Funds:<\/strong> There can be <strong>some<\/strong> <strong>fluctuations<\/strong> in your returns due to yield movements. The <strong>return predictability<\/strong> is therefore<strong> lower<\/strong> compared to FDs. However, this has also been <strong>addressed <\/strong>to a <strong>large extent <\/strong>by <strong>Target Maturity Funds.<\/strong><\/p>\n\n\n\n<p><strong><em><span style=\"color:#666666\" class=\"has-inline-color\">Advantage:<\/span> <span style=\"color:#bf9000\" class=\"has-inline-color\">Fixed Deposits<\/span><\/em><\/strong><\/p>\n\n\n\n<h4><strong><span style=\"color:#0059ff\" class=\"has-inline-color\">Scope for Higher Returns When Interest Rates Fall<\/span><\/strong><\/h4>\n\n\n\n<p><strong>FD: <\/strong>The returns are <strong>fixed<\/strong>.&nbsp;<\/p>\n\n\n\n<p><strong>Debt Funds:<\/strong> Debt funds provide scope for <strong>higher returns<\/strong> if <strong>interest rates fall <\/strong>and <strong>vice versa. <\/strong>Bond prices rise when yields fall (positive for debt fund returns) and bond prices fall when yields rise (negative for debt fund returns).<\/p>\n\n\n\n<p>In the last two decades, <strong>debt funds have largely outperformed FDs<\/strong> over <strong>3 year periods<\/strong> with an <strong>average outperformance of 0.5%.<\/strong><\/p>\n\n\n\n<p>This <strong>outperformance has been much more significant during phases where yields have declined<\/strong>.<\/p>\n\n\n\n<div class=\"wp-block-image\"><figure class=\"aligncenter size-large\"><a href=\"https:\/\/fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-8.png\"><img loading=\"lazy\" width=\"1024\" height=\"520\" src=\"https:\/\/fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-8-1024x520.png\" alt=\"\" class=\"wp-image-27525\" srcset=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-8-1024x520.png 1024w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-8-300x152.png 300w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-8-768x390.png 768w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-8.png 1196w\" sizes=\"(max-width: 1024px) 100vw, 1024px\" \/><\/a><\/figure><\/div>\n\n\n\n<p><strong>And as mentioned earlier, we believe that we are close to peak yield levels of the current interest rate cycle. Any fall in yields could lead to better returns from your debt funds in the near term.<\/strong><\/p>\n\n\n\n<p><strong><em><span style=\"color:#666666\" class=\"has-inline-color\">Advantage:<\/span> <span style=\"color:#bf9000\" class=\"has-inline-color\">Debt Funds<\/span><\/em><\/strong><\/p>\n\n\n\n<h4><span style=\"color:#0059ff\" class=\"has-inline-color\">Here is a quick summary of the above&#8230;<\/span><\/h4>\n\n\n\n<div class=\"wp-block-image\"><figure class=\"aligncenter size-large\"><a href=\"https:\/\/fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-7.png\"><img loading=\"lazy\" width=\"1024\" height=\"499\" src=\"https:\/\/fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-7-1024x499.png\" alt=\"\" class=\"wp-image-27502\" srcset=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-7-1024x499.png 1024w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-7-300x146.png 300w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-7-768x375.png 768w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-7-1536x749.png 1536w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2023\/06\/image-7.png 1872w\" sizes=\"(max-width: 1024px) 100vw, 1024px\" \/><\/a><\/figure><\/div>\n\n\n\n<h4><strong><br><span style=\"color:#0059ff\" class=\"has-inline-color\">Verdict<\/span><\/strong><\/h4>\n\n\n\n<p>If <strong>fixed returns <\/strong>at<strong> little to no volatility is your priority<\/strong>, then you can go for <strong>fixed deposits.<\/strong>&nbsp;<\/p>\n\n\n\n<p>But if you are <strong>willing to tolerate mild volatility<\/strong>, <strong>Debt funds are clearly better than FDs despite the taxation changes<\/strong>.&nbsp;<\/p>\n\n\n\n<p>This is because <strong>Debt funds provide the potential for extra returns when interest rates fall, better compounding as returns are taxed only during withdrawal, flexibility to withdraw anytime without penalties, and better diversification<\/strong>.<\/p>\n\n\n\n<h3><strong><span style=\"color:#38761d\" class=\"has-inline-color\">So, how to invest?<\/span><\/strong><\/h3>\n\n\n\n<p>We prefer debt funds with<\/p>\n\n\n\n<ul><li><strong><span style=\"color:#bf9000\" class=\"has-inline-color\">HIGH CREDIT QUALITY<\/span> (&gt;80% AAA exposure)<\/strong><\/li><li><strong><span style=\"color:#bf9000\" class=\"has-inline-color\">SHORT DURATION<\/span> (investing in 1-3 year segment) or <span style=\"color:#bf9000\" class=\"has-inline-color\">TARGET MATURITY FUNDS<\/span> (investing in 3-5 year segment)<\/strong><\/li><\/ul>\n\n\n\n<div style=\"height:30px\" aria-hidden=\"true\" class=\"wp-block-spacer\"><\/div>\n\n\n\n<p>Investors who <strong>do not mind slightly higher volatility<\/strong> can also prefer <strong>Arbitrage<\/strong> <strong>Funds and Equity Savings Funds<\/strong> which enjoy<strong> Equity taxation<\/strong>.&nbsp;<\/p>\n\n\n\n<p><strong>Innovative funds or newer categories with 35-65% Gross Equity Exposure may emerge<\/strong> in the coming months as this bucket will continue to enjoy <strong>20% tax post indexation when held for 3+ years<\/strong>. This has already begun with Edelweiss AMC launching Edelweiss Multi Asset Allocation Fund &#8211; a <em>debt fund equivalent<\/em> which holds approximately 50% Arbitrage and 50% Debt.<\/p>\n\n\n\n<h3><strong><span style=\"color:#38761d\" class=\"has-inline-color\">Summing it up<\/span><\/strong><\/h3>\n\n\n\n<p>Debt fund returns in the recent past have been low due to the low-interest rate environment.<\/p>\n\n\n\n<p>But with yields rising significantly in the last 18 months, the future returns are likely to be better than the past. Plus, there could be additional returns from your debt portfolio if yield comes down in the next 1-2 years.&nbsp;<\/p>\n\n\n\n<p>Though the taxation has changed, Debt Funds still hold several advantages over FDs including <strong>scope for extra returns when interest rates fall, better compounding as returns are taxed only during withdrawal, flexibility to withdraw anytime without penalties, and greater diversification<\/strong>.
