The price was determined based on the whims and fancies of the auto driver. I had no way to know if the next one would be cheaper or how long it will take for me to get the next one.<\/span><\/p>\n<a href=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/Ola.jpg\"><img loading=\"lazy\" class=\"alignnone size-full wp-image-17290\" src=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/Ola.jpg\" alt=\"Large Cap Funds\" width=\"3100\" height=\"2060\" srcset=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/Ola.jpg 3100w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/Ola-300x199.jpg 300w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/Ola-768x510.jpg 768w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/Ola-1024x680.jpg 1024w\" sizes=\"(max-width: 3100px) 100vw, 3100px\" \/><\/a>\n<p><span style=\"font-weight: 400;\">But post the advent of OLA and UBER, the cost has dramatically come down to \u20b9100-150 (ignoring the surge pricing).<\/span><\/p>\n<p><span style=\"font-weight: 400;\">The auto drivers ability to exploit the inefficiency in the system and make more money with fewer rides has dramatically reduced. While there are still some auto drivers who end up charging exorbitant rates to people who do not use the apps, as more people start using the apps the ability of drivers to get charge extra comes down. Most auto drivers are forced to charge similar amounts as pricing information is available across most of the customers via the apps.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">So the more the number of people using apps, the more it becomes difficult for auto drivers to take advantage by charging exorbitant prices.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">A similar case can be made for the stock markets.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">Improvement in technology has significantly improved access to information on stocks. As more number of highly skilled investment professionals enter the markets, they have more advanced training, better analytical tools and faster access to more information than their predecessors.\u00a0<\/span><\/p>\n<p><span style=\"font-weight: 400;\">As the market gets dominated by professional investors, as opposed to retail investors, it becomes difficult for active fund managers to gain any information or analytical edge over their peers in such a well-researched space.\u00a0<\/span><\/p>\n<p><span style=\"font-weight: 400;\">Over the coming years, active fund managers (portfolio managers who select securities in an attempt to deliver higher returns than a benchmark index) will find it incrementally more difficult to generate outperformance over their benchmarks.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">Globally, this trend has already started playing out with the majority of active funds underperforming passive funds across several countries.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">Thus it is reasonable to assume that this trend will eventually play out in India.\u00a0<\/span><\/p>\n<p><span style=\"font-weight: 400;\">Now the key question&#8230;<\/span><\/p>\n<p><b>Is it still early days or should we move from active to passive immediately?<\/b><\/p>\n<p><span style=\"font-weight: 400;\">Logically, the well researched large cap segment should be where the first signs of active vs passive underperformance show up.<\/span><\/p>\n<h4><b>What is the current status of Indian Large cap funds?<\/b><\/h4>\n<ul>\n<li>\n<h5><b>SPIVA report<\/b><\/h5>\n<\/li>\n<\/ul>\n<a href=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/11.png\"><img loading=\"lazy\" class=\"alignnone size-full wp-image-17270\" src=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/11.png\" alt=\"Large Cap Funds\" width=\"637\" height=\"103\" srcset=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/11.png 637w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/11-300x49.png 300w\" sizes=\"(max-width: 637px) 100vw, 637px\" \/><\/a>\n<p><span style=\"font-weight: 400;\">The SPIVA (S&amp;P Indices Versus Active) is a globally recognized scorecard, that tracks how professional active fund managers are doing against their respective index in various countries.\u00a0<\/span><\/p>\n<p><span style=\"font-weight: 400;\">According to the 2019 SPIVA India report, <\/span><b>only 39% of large cap funds<\/b><span style=\"font-weight: 400;\"> beat their benchmarks over the <\/span><b>past 10 years<\/b><span style=\"font-weight: 400;\">. This figure becomes more alarming at <\/span><b>17% over the past three years<\/b><span style=\"font-weight: 400;\">.\u00a0<\/span><\/p>\n<p><span style=\"font-weight: 400;\">However, there are two common criticisms against the S&amp;P Dow Jones SPIVA report<\/span><\/p>\n<p><span style=\"font-weight: 400;\">1. The SPIVA report is getting skewed by the recent underperformance of actively managed funds over the past 2 years. If you exclude this period, the percentage of outperforming funds is much higher.\u00a0<\/span><\/p>\n<p><span style=\"font-weight: 400;\">Let us go back and check the 2017 year-end SPIVA report to verify this.<\/span><\/p>\n<a href=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/12.png\"><img loading=\"lazy\" class=\"alignnone size-full wp-image-17271\" src=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/12.png\" alt=\"Large Cap Funds\" width=\"637\" height=\"75\" srcset=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/12.png 637w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/12-300x35.png 300w\" sizes=\"(max-width: 637px) 100vw, 637px\" \/><\/a>\n<p><span style=\"font-weight: 400;\">In 2017, the picture looked a lot less dramatic &#8211; 47% vs (39% in 2019) of large cap funds beat their benchmarks over the past 10 years. This figure becomes reasonable over a 3 year period as 47% (vs 17% in 2019) of large cap funds beat their benchmarks over the past three years.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">2. Since it shows the count of the number of funds outperforming the index, small-sized badly managed funds can pull down the result. The majority of investors are usually in a few large funds and most of them have managed to beat the index over longer time frames.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">SPIVA also provides the asset-weighted returns for the last 10, 5, 3 and 1 year.<\/span><\/p>\n<a href=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/13.png\"><img loading=\"lazy\" class=\"alignnone size-full wp-image-17274\" src=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/13.png\" alt=\"Large Cap Funds\" width=\"641\" height=\"128\" srcset=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/13.png 641w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/13-300x60.png 300w\" sizes=\"(max-width: 641px) 100vw, 641px\" \/><\/a>\n<p><span style=\"font-weight: 400;\">Once we factor in the asset-weighted returns, the picture changes. On a 10 year basis, the large cap active fund universe has outperformed the benchmark. The 5,3,1 year performance has been impacted by the recent underperformance of active funds in the last 2 years.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">The other way to analyse this is to use a rolling return analysis, which removes the skew from the most recent data.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">CRISIL AMFI Factbook provides a rolling return analysis on an asset-weighted basis.\u00a0<\/span><\/p>\n<p><span style=\"font-weight: 400;\">A comparison of the rolling returns of CRISIL- AMFI large cap fund index with its large cap benchmarks, over 15 years, shows that aggregate large cap funds on an asset-weighted basis have outperformed their benchmarks in all the rolling periods analysed.<\/span><\/p>\n<a href=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/14.png\"><img loading=\"lazy\" class=\"alignnone size-full wp-image-17276\" src=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/14.png\" alt=\"Large Cap Funds\" width=\"639\" height=\"180\" srcset=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/14.png 639w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/14-300x85.png 300w\" sizes=\"(max-width: 639px) 100vw, 639px\" \/><\/a>\n<p><em><span style=\"font-weight: 400;\">Source: <\/span><a href=\"https:\/\/www.amfiindia.com\/Themes\/Theme1\/downloads\/SIP-Shape-Banner6.pdf\"><span style=\"font-weight: 400;\">https:\/\/www.amfiindia.com\/Themes\/Theme1\/downloads\/SIP-Shape-Banner6.pdf<\/span><\/a><\/em><\/p>\n<p><span style=\"font-weight: 400;\">The outperformance margin is around 0.5 to 0.8%.\u00a0<\/span><\/p>\n<p><span style=\"font-weight: 400;\">Obviously, while the outperformance is not earth-shattering, the message is that, at the aggregate asset-weighted level, large cap active funds are still beating their benchmarks.\u00a0\u00a0<\/span><\/p>\n<p><span style=\"font-weight: 400;\">So looks like the evidence is still tilted in favour of active funds at the current juncture.\u00a0<\/span><\/p>\n<h4><b>But what about the degree of outperformance? Is it gradually coming down?<\/b><\/h4>\n<p><span style=\"font-weight: 400;\">Let us find out&#8230;<\/span><\/p>\n<p><span style=\"font-weight: 400;\">To get a sense, we have taken the largest 12 funds with size greater than \u20b91000cr and plotted the 3-year rolling return outperformance over Nifty 100 TRI over the last 17 years (covering 14-year data points of 3-year rolling returns).<\/span><\/p>\n<a href=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/15.png\"><img loading=\"lazy\" class=\"alignnone size-full wp-image-17277\" src=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/15.png\" alt=\"Large Cap Funds\" width=\"634\" height=\"331\" srcset=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/15.png 634w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/15-300x157.png 300w\" sizes=\"(max-width: 634px) 100vw, 634px\" \/><\/a>\n<p><span style=\"font-weight: 400;\">In the period between 2003-09 most funds have created reasonable outperformance. However post 2010, the outperformance (or alpha) has started to reduce. But again sometimes averages tend to hide the details.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">A few funds such as Mirae Asset Large Cap Fund, ICICI Prudential Bluechip Fund, Aditya Birla Sun Life Frontline Equity fund have remained consistent performers (outperformed Nifty 100 TRI, over 80% of the times in all 3 year rolling return periods) even in the period post-2010.\u00a0<\/span><\/p>\n<p><span style=\"font-weight: 400;\">While we are obviously cherry-picking, if the trend of lower alpha and underperformance is reflected even for these funds then this might be an early sign of an eventual reduction in alpha.<\/span><\/p>\n<a href=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/16.png\"><img loading=\"lazy\" class=\"alignnone size-full wp-image-17281\" src=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/16.png\" alt=\"Large Cap Funds\" width=\"638\" height=\"284\" srcset=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/16.png 638w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/16-300x134.png 300w\" sizes=\"(max-width: 638px) 100vw, 638px\" \/><\/a>\n<a href=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/17.png\"><img loading=\"lazy\" class=\"alignnone size-full wp-image-17282\" src=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/17.png\" alt=\"Large Cap Funds\" width=\"626\" height=\"280\" srcset=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/17.png 626w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/17-300x134.png 300w\" sizes=\"(max-width: 626px) 100vw, 626px\" \/><\/a>\n<a href=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/18.png\"><img loading=\"lazy\" class=\"alignnone size-full wp-image-17283\" src=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/18.png\" alt=\"Large Cap Funds\" width=\"634\" height=\"268\" srcset=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/18.png 634w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/18-300x127.png 300w\" sizes=\"(max-width: 634px) 100vw, 634px\" \/><\/a>\n<p><span style=\"font-weight: 400;\">Oops! Even across the best performers, there has been a sudden sharp deterioration in outperformance across in the last 2 years.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">This is obviously worrisome.\u00a0<\/span><\/p>\n<p><span style=\"font-weight: 400;\">But before you jump into a conclusion, there is one more question we need to answer.<\/span><\/p>\n<p><i><span style=\"font-weight: 400;\">Why is there a sharp and sudden deterioration in outperformance?<\/span><\/i><\/p>\n<h4><b>More than what meets the eye<\/b><\/h4>\n<p><span style=\"font-weight: 400;\">Globally the evidence is overwhelming that active fund managers are finding it extremely difficult to beat the indices. So the immediate response is usually to paint the recent underperformance with the same brush and conclude that the global trend has started to play out in India.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">While we agree that this will eventually be the story over the next decade but we expect this to be more gradual. However, the underperformance seems too sudden and sharp.<\/span><\/p>\n<h4><b>Are we missing something?<\/b><\/h4>\n<p><span style=\"font-weight: 400;\">In our view, there are two key underlying trends which can give you the much-needed context behind the sudden sharp segment wide underperformance. This will also help you take a more pragmatic stance on the passive vs active debate at the current juncture.<\/span><\/p>\n<h4><b>Mid and Small cap allocation<\/b><\/h4>\n<p><span style=\"font-weight: 400;\">1.Nifty Midcap 150 TRI vs Nifty 100 TRI &#8211;\u00a0 3Y rolling returns outperformance<\/span><\/p>\n<a href=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/19.png\"><img loading=\"lazy\" class=\"alignnone size-full wp-image-17284\" src=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/19.png\" alt=\"Large Cap Funds\" width=\"624\" height=\"243\" srcset=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/19.png 624w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/19-300x117.png 300w\" sizes=\"(max-width: 624px) 100vw, 624px\" \/><\/a>\n<p><span style=\"font-weight: 400;\">2.Nifty Smallcap 150 TRI vs Nifty 100 TRI &#8211;\u00a0 3Y rolling returns outperformance<\/span><\/p>\n<a href=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/20.png\"><img loading=\"lazy\" class=\"alignnone size-full wp-image-17285\" src=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/20.png\" alt=\"Large Cap Funds\" width=\"639\" height=\"277\" srcset=\"https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/20.png 639w, https:\/\/www.fundsindia.com\/blog\/wp-content\/uploads\/2019\/12\/20-300x130.png 300w\" sizes=\"(max-width: 639px) 100vw, 639px\" \/><\/a>\n<p><span style=\"font-weight: 400;\">Did you notice something?<\/span><\/p>\n<p><b>The underperformance of mid and small caps versus large caps is close to historic lows.\u00a0<\/b><\/p>\n<p><span style=\"font-weight: 400;\">Large caps funds usually are not 100% in large caps. They have around 10-20% exposure to mid and small cap stocks.\u00a0<\/span><\/p>\n<p><b>So given the mid and small cap exposure, most of the large cap funds have got impacted compared to their pure-play large cap indices.<\/b><\/p>\n<p><span style=\"font-weight: 400;\">However, as seen from the chart, this has always been a cyclical trend with a few years of large cap outperformance usually followed by the mid\/small cap outperformance.\u00a0<\/span><\/p>\n<p><span style=\"font-weight: 400;\">To ignore this cyclicality and extrapolate the same underperformance going forward, would not be prudent.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">So, in our view going by history, we expect the reversion to happen going forward over the next 3-5 years and active large cap funds are likely to have a positive upside from their mid and small cap exposure. Investors currently invested in well managed large cap funds with a consistent track record and proven fund managers can still get alpha (outperformance vs benchmark) over the next 3-5 years<\/b><\/p>\n<h4><b>What is our long term view?<\/b><\/h4>\n<ol>\n<li><b>Going by global trend &#8211; as markets become more efficient &#8211; large cap alpha (read as outperformance vs index) will gradually reduce.<\/b><\/li>\n<li>Funds may take 4 approaches to improve performance\n<ol>\n<li style=\"font-weight: 400;\"><b>Reduce Costs<\/b><span style=\"font-weight: 400;\"> &#8211; the trend is already visible &#8211; AMCs such as Edelweiss have reduced expense ratio for their large cap fund. We expect more AMCs to follow this path.<\/span><\/li>\n<li style=\"font-weight: 400;\"><b>Concentrate<\/b><span style=\"font-weight: 400;\"> &#8211; fewer number of stocks in the portfolio<\/span><\/li>\n<li style=\"font-weight: 400;\"><b>Contrarian approach<\/b><span style=\"font-weight: 400;\"> &#8211; betting on unloved sectors and stocks<\/span><\/li>\n<\/ol>\n<\/li>\n<\/ol>\n<p><span style=\"font-weight: 400;\">Both concentration and contrarian strategies while can work over longer periods, will be difficult for investors to stay invested especially during short term underperformance periods as there will be significant performance differential vs benchmark<\/span><\/p>\n<p><span style=\"font-weight: 400;\">\u00a0 \u00a0 \u00a0 \u00a0 \u00a0 \u00a0 \u00a0 4. Increase Mid and Small cap exposure\u00a0<\/span><\/p>\n<p><span style=\"font-weight: 400;\">Post the recent SEBI re-categorisation, the flexibility to increase mid and small cap exposure in large caps is capped at 20% of the portfolio.
